it stores your directory information so that there won't be any lag time when you try to go into a folder. it also makes the disk spin up less. you need to reboot for it to start working when you first turn it on. it will make your boot time longer.
thats all i've heard about it, so if there's anything else to it, or i'm mistaken about dir caching please correct me.

That's weird because I have just switched the cache on and did input the relevant settings (spindown 3 secs) and when I boot up now it takes about 5 seconds. Admittedly I am only using just over a quarter of disk space but it's much quicker than before I switched the cache on.
